I’m one of the players that loves the way the developer has used the player’s inexperience and Henry’s inexperience to more or less organically scale difficulties like this exact thing.

Just mug him and steal his junk, quest will complete either way. Though when fighting him i knee butted his head and dazed him, then throw some punches. Also dunno if it still works…go find some cows make sure nobody is watching and punch them, it increases unarmed skill. Might have been patched out though, so i dunno. I just mugged him. But mug him before you go speak to your Father. Sometimes the mug fails…he will run away but come back again. Don’t mug him if you spoke to father first though, cause he will run and alert the guards.
What @Nymbil said and fact you can sneak up on him and knock him out (have to do this while sneaking/crouching). Take his trunk keys and loot his unconscious body (I left him in his underwear).
OR
You can also report him to the town guard. Either do this before you do your friend’s quest, or when you run away after the fight, don’t FT. FT will take you right past one of the town guards. Manually run to the meet point to avoid the guard.
OR
You can go the postal route. Steal Kunesh’s axe and murder him when he goes into his house. Loot his corpse and keep his gear for later when you need to flee Skalitz. But be sure that town guard isn’t patrolling past the house when you’re doing it though.
Oh yeah…if you see a shovel propped up against those boxes (right across from where Kunesh axe is), be sure to pick that up too. You’re going to need it later.
Yep, there are a ton of ways to get through the quest. They wanted him to be tough to beat, because they wanted the players to have to come up with other ways of getting the stuff from him.
Actually, it’s not about him (or any NPC) being tough. Henry at that point is a complete WUSS. He most likely has a hand to hand combat/melee skill of zero at that early point in the game. It’s just like sword combat.
So basically, a wee bunny rabbit should be able to kick his nOOb @$$ at that point…

Thanks for the info on not beating Kunesh. Have to try it., when the bug I have of not being able to hold a weapon is resolved.
Yeah, beating Kunesh isn’t hard. Just have to jab and watch stamina. Telling him your dad will come by later is probably the better option, as you can get a few lockpicks to use around town. A couple clubs can be found if you’re really intent on whooping him.
I have beaten him once. At this point Henry is pretty much supposed to suck at everything. Kunesh is just a tough old drunk. Not a match for late game Henry but still able to box the whippersnapper’s ears early 
Henry is the blacksmith’s son and blacksmiths’s had to be strong to do their job. So I have no doubt that Henry has quite some strength as well. At least he should have more than Kunesch who did what in his life? Not much as it seems.

Just don’t knock him out and take his stuff and then try to fight him. I did and it went into a infinitye loading screen lol. The only thing you can do after this is just steal his stuff.

How do you murder him because I’ve stolen his axe before and couldn’t use it on him because it was in the other tab of the inventory menu
I actually want to say thanks to the person who mentioned not actually beating him up in the beginning and just going to do your friends mission after talking to kunesh because I loved when all four of us ganged up on the old pos and beat the shit out of him so satisfying lol
I went in his house stole a cheap axe and beat him over the head with it after he beat me up bloody the first time.
I think I killed him. I can’t remember.
Can you kill kunesh?

If you let him live he probably gets gang banged and raped via his bunky hole anyways by the huge army that burns my home town proud oh Skalitz
